The Supreme Court held that a large company's 'target incentive,' which is paid regularly based on evaluation of individual work performance, qualifies as wages to be included in the calculation of average wage (평균임금) for severance pay (퇴직금) purposes. However, the 'performance incentive,' which is paid as a distribution of overall corporate business results rather than individual work performance, does not constitute wages. The Court reversed and remanded the lower court's decision, which had ruled that the target incentive was not a wage.

Key takeaways
  • CaseAn employee at a large corporation sought to have the company's corporate performance bonuses included in the average wage calculation for severance pay.
  • OutcomeThe Supreme Court ruled that the target incentive, based on individual work performance, constitutes wages, while the performance incentive, based on overall company performance distribution, does not.
  • LessonPerformance bonuses tied to individual employee performance and paid on a regular basis are considered wages, and employers must include them when calculating average wage for severance pay, annual leave allowances, and other statutory entitlements.
Issues
  • Whether corporate performance bonuses (경영성과급) constitute wages that form the basis for calculating average wage (평균임금)
  • The criteria for distinguishing between 'target incentive' and 'performance incentive' in terms of their status as wages
Key reasoning

The Court distinguished between two types of corporate performance bonuses based on their nature and connection to labor provided. The 'performance incentive' is characterized as an ex post facto distribution of overall corporate business results, and thus lacks a close connection to the labor actually provided by the employee, meaning it does not qualify as wages. In contrast, the 'target incentive' functions as an ex post facto settlement of individual work performance, is paid continuously and regularly, and is directly linked to the labor provided by the employee. Therefore, the target incentive satisfies the legal definition of wages (임금) and must be included in the average wage calculation used for severance pay and other statutory benefits.

Summary of Decision (English, AI translation)

[1] Wages that form the basis for calculating average wages refer to money and valuables paid by an employer to an employee as consideration for labor, which are continuously and regularly paid to the employee and for which the employer is obligated to pay pursuant to a collective agreement (단체협약), employment rules (취업규칙), salary regulations (급여규정), employment contract, labor practice, etc. In order for money and valuables paid by an employer to an employee to constitute wages, such money and valuables must first be paid as consideration for labor; therefore, even if such money and valuables are paid continuously and regularly, they cannot be deemed wages if they cannot be regarded as having been paid as consideration for labor. In determining whether certain money and valuables were paid as consideration for labor, it must be possible to view the occurrence of the obligation to pay such money and valuables as directly related to, or closely related to, the provision of labor.

[2] In a case where Company A paid to its employees a "target incentive," which was paid in linkage with the base bonus amount according to the results of evaluating the performance of each business division and business unit based on financial performance and the degree of implementation of strategic tasks, and a "performance incentive," which was paid using as its funding source 20% of the Economic Value Added (referring to profit after deducting capital costs, etc. from after-tax operating profit; hereinafter "EVA") generated in each business unit, and the issue was whether each of the above incentives constituted wages forming the basis for calculating average wages: in light of the following circumstances—namely, that the payment rate of the performance incentive fluctuated significantly each year depending on the scale of EVA generated; that the occurrence and scale of EVA are not proportional to the quantity and quality of labor provided by employees but rather are more heavily influenced by other factors that are not closely related to the provision of labor and are difficult for employees to control; that if no EVA is generated, no performance incentive is paid at all, such that the purpose of the performance incentive is closer to the ex post distribution of business performance rather than the ex post settlement of labor performance; and that even if Company A is obligated under the employment rules to pay the performance incentive, considering the above circumstances, the performance incentive is difficult to view as directly or closely related to the employees' provision of labor—it is reasonable to view that the reason Company A pays a portion of EVA as a performance incentive is not because it is a share that must be paid to employees as consideration for labor, but rather to distribute or share profits arising from business performance for the purpose of boosting employee morale, encouraging motivation to work, and enhancing labor welfare; therefore, the performance incentive cannot be regarded as wages forming the basis for calculating average wages.

On the other hand, in light of the following circumstances—namely, that the target incentive is not a variable amount whose payment is determined depending on business performance, but a fixed amount whose scale of payment is determined in advance to a certain extent; that considering the function, purpose, content, and evaluation method of the target incentive evaluation items, the target incentive is closer to the ex post settlement of labor performance rather than the ex post distribution of business performance; that the target incentive was continuously and regularly paid to employees each year in accordance with the payment standards set forth in the employment rules, and Company A can be viewed as obligated to pay the target incentive if the payment standards are met; and that although an employee may not receive the target incentive if that employee's evaluation grade is the lowest grade, this is merely a result of failing to satisfy the payment standards, and such circumstance should not be used as a ground to deny the wage character of the target incentive—the target incentive is paid continuously and regularly, and since the persons subject to payment, payment conditions, etc. are fixed such that Company A is obligated to pay it, and the occurrence of such payment obligation can be evaluated as directly related to, or closely related to, the provision of labor, the target incentive, unlike the performance incentive, constitutes wages as consideration for labor. The court held that the lower court's determination that the target incentive did not constitute wages, contrary to the foregoing, was erroneous in its misapprehension of the law.

[Judgment Below] Suwon High Court Judgment 2020Na26450, decided June 17, 2021

[Order]

The judgment below is reversed, and the case is remanded to the Suwon High Court.

[Reasoning]

1. Outline of the Case
According to the reasoning of the judgment below and the evidence lawfully adopted and examined by the court below, the following facts may be found.
A. The Defendant is a stock company established for the purpose of manufacturing and selling electronic and electrical machinery and equipment and related devices and their parts. The Plaintiffs are workers who were employed by the Defendant and later retired. Plaintiff 1 retired in 2018, and all other Plaintiffs retired in 2016.
B. Around the time the Plaintiffs retired, the Defendant's business divisions consisted of CE (Consumer Electronics), IM (IT & Mobile), and DS (Device Solutions). The CE business division consisted of four business units: VD (Visual Display), Living Appliances, Printing, and Medical Devices; the IM business division consisted of two business units: Wireless and Network; and the DS business division consisted of two business units: Memory and LED. However, the Printing business unit was spun off and sold around October 2016.
C. The Defendant paid target incentives and performance incentives (hereinafter collectively referred to as "the incentives at issue") to employees, including the Plaintiffs, as follows.
1) Target Incentive
Each year, in the first and second halves of the year, the Defendant evaluated the performance of each business division and business unit based on financial performance and the degree of implementation of strategic tasks, classifying the results into four grades: A, B, C, and D. Based on these evaluation results, the Defendant paid the target incentive to employees belonging to each business division and business unit, at a rate ranging from a minimum of 0% to a maximum of 100%, linked to the base bonus amount.
2) Performance Incentive
The Defendant paid a performance incentive to employees belonging to each business unit, using as its funding source 20% of the Economic Value Added [EVA, meaning after-tax operating profit minus capital costs and other deductions, generated by each business unit. The Defendant calculates this by deducting the cost of equity capital from the after-tax evaluated profit (= after-tax profit ± evaluation adjustments) reflecting evaluation adjustments; hereinafter "EVA"].
D. At the time the Plaintiffs retired, the Defendant paid retirement allowances based on average wages calculated excluding the incentives at issue.
E. The Plaintiffs asserted that the incentives at issue constitute wages forming the basis for calculating average wages, and filed this lawsuit against the Defendant seeking the difference between the retirement allowance recalculated by including the incentives at issue in the average wage and the retirement allowance already paid.
F. The court below upheld the first instance judgment, which had dismissed all of the Plaintiffs' claims on the ground that the incentives at issue did not constitute wages as compensation for labor, and dismissed all of the Plaintiffs' appeals.

2. Relevant Legal Principles and Issues
Wages forming the basis for calculating average wages refer to money and valuables paid by an employer to an employee as compensation for labor, which are paid continuously and regularly to the employee, and for which the employer bears an obligation of payment under a collective agreement, employment rules, wage regulations, employment contract, labor practice, or the like (see Supreme Court Decision 2001Da53950, decided October 23, 2001, among others). In order for money or valuables paid by an employer to an employee to constitute wages, such money or valuables must first be paid as compensation for labor; therefore, even if such money or valuables are paid continuously and regularly, they cannot be deemed wages if they cannot be regarded as paid in return for labor. In determining whether certain money or valuables were paid as compensation for labor, it must be possible to view the occurrence of the obligation to pay such money or valuables as directly related to, or closely related to, the provision of labor (see Supreme Court Decision 94Da55934, decided May 12, 1995; Supreme Court en banc Decision 2016Da48785, decided August 22, 2019, among others).
The issue in this case is whether the incentives at issue constitute wages forming the basis for calculating average wages.

3. Determination in This Case
A. According to the reasoning of the judgment below and the evidence lawfully adopted and examined by the court below, the following facts may be found.
1) The Defendant has paid the target incentive once in the first half and once in the second half of each year since 1994, and has paid the performance incentive once each year since 2000.
2) The "Wage, Welfare, and Attendance Standards" and "HR Regulations" (hereinafter collectively referred to as "the Standards and Regulations at issue") in effect at the time the Plaintiffs retired provided as follows regarding the basis for payment, recipients, and conditions of payment of the incentives at issue.
a) Target Incentive
(1) The target incentive is calculated as the base bonus amount multiplied by the payment rate for each organization.
(2) The base bonus amount is 120% of the monthly base salary, and the payment rate for each organization is determined according to the evaluation grade for each business division and business unit.
(3) The Defendant evaluated the performance of each business division and business unit, classifying it into four grades—A, B, C, and D—based on financial performance (consisting of sales-related items such as sales revenue and sales growth rate, and profit-related items such as pre-tax profit amount, pre-tax profit margin, and pre-tax profit growth rate) and the degree of implementation of strategic tasks (evaluating how faithfully each business division and business unit performed the tasks it had set, such as market share, brand index, and adherence to appropriate distribution inventory levels). Payment rates were set according to evaluation grade (Grade A: 50%, Grade B: 25%, Grade C: 12.5%, Grade D: 0%). The organizational payment rate is the sum of the payment rate for the business division to which the employee belongs and the payment rate for the business unit (minimum 0%, maximum 100%). The Defendant established the criteria for evaluation grades early each year; although the detailed indicators and point allocations varied slightly, the main evaluation criteria and weighting remained the same: achievement of financial performance 70% (sales 30%, profit 40%) and implementation of strategic tasks 30% (market share 10%-15%, brand index 5%-10%, adherence to appropriate distribution inventory levels, etc. 10%).
(4) The first-half target incentive is paid on July 8 each year, with the payment period being January 1 to June 30 and the payment reference date being June 30. The second-half target incentive is paid on December 24 each year, with the payment period being July 1 to December 31 and the payment reference date being December 31. The recipients are all executives and employees who are employed as of the respective payment reference date.
b) Performance Incentive
(1) The performance incentive is calculated as the base amount multiplied by the payment rate, funded by 20% of the EVA of each business unit.
(2) The base amount, for employees under the annual salary system, is the sum of the contracted annual salary and the performance-based salary, and for employees not under the annual salary system, is the sum of the base bonus amount and the job adjustment allowance.
(3) The Defendant's EVA is calculated as the evaluated after-tax profit minus the cost of equity capital, where the evaluated after-tax profit is determined by reflecting evaluation adjustments in the after-tax profit, and the evaluation adjustments are determined by the Defendant's management. No separate criteria were established for determining the payment rate for each business unit; rather, once the amount of EVA to be distributed was determined, the payment rate for each business unit was set accordingly.
(4) The individual payment rate for the performance incentive is based on the payment rate for the business unit to which the employee belongs, with adjustments made for department heads and senior-level employees based on performance evaluation. The final payment rate is determined by pro-rata deduction, on a monthly basis, for any non-working period during the payment period. There is no minimum payment rate, and the maximum payment limit is 50% of annual salary for employees under the annual salary system, and 700% of the base amount for employees not under the annual salary system.
(5) The performance incentive is paid once a year, with the payment period being January 1 to December 31 and the payment reference date being December 31. It is paid on January 31 of the following year to executives and employees employed as of the payment reference date.
(6) As described above, the payment rate of the performance incentive fluctuated according to the amount of EVA generated each year; for example, for the Living Appliances business unit, the payment rate based on employees under the annual salary system was 10% of annual salary in 2015, but 40% of annual salary in 2016.
B. The above facts are examined in light of the legal principles set forth above.
1) Regarding the Performance Incentive
a) The performance incentive is paid to all employees belonging to the same business unit, funded by 20% of the EVA of that business unit; even within the same business unit, the payment rate of the performance incentive fluctuates significantly from year to year depending on the amount of EVA generated. In particular, since the range of fluctuation in the payment rate is 0% to 50% of annual salary, the actual amount paid likewise varies greatly in proportion.
b) Whether EVA is generated, and its amount, is the result of factors other than employees' provision of labor, including the amount of equity or debt capital, the amount of expenditure, market conditions, and management decisions. It cannot be said that the quantity and quality of labor provided by employees in each business unit vary from year to year to such an extent as to be evaluated as an increase or decrease of 0% to 50% of annual salary, and yet the payment rate of the performance incentive fluctuated significantly. In light of this, it can be seen that the occurrence and amount of EVA is not proportional to the quantity and quality of labor provided by employees, but rather is more heavily influenced by other factors that are not closely related to the provision of labor and that are difficult for employees to control.
c) Since the performance incentive uses 20% of the EVA of each business unit as its funding source, the occurrence of EVA functions as a precondition determining whether payment is made at all. If no EVA is generated, no performance incentive is paid whatsoever; therefore, the purpose of the performance incentive is closer to the ex post distribution of business performance than to the ex post settlement of labor performance.
d) Even though the Standards and Regulations at issue, which constitute employment rules, set forth in advance the basis for payment, recipients, and main criteria for payment of the performance incentive, and even though the Defendant bears an obligation to pay the performance incentive as long as the payment criteria are satisfied, considering the circumstances noted above, it is difficult to view the performance incentive as directly or closely related to employees' provision of labor.
e) Ultimately, it is reasonable to view that the reason the Defendant pays a portion of the EVA as a performance incentive is not because it is a share that must be paid to employees as compensation for labor, but rather to distribute or share profits arising from business performance for the purpose of boosting employee morale, encouraging work motivation, and enhancing labor welfare. Therefore, the performance incentive cannot be regarded as wages forming the basis for calculating average wages.
2) Regarding the Target Incentive
a) The base bonus amount for the target incentive is set according to a formula fixed in advance (120% of the monthly base salary) based on each employee's base salary. The target incentive is not a variable amount of money whose payment is determined depending on business performance, but rather a fixed amount whose payment scale is determined to some extent in advance.
b) The payment rate of the target incentive is determined according to the results of evaluating the achievement of financial performance and the degree of implementation of strategic tasks, which are targets assigned by the Defendant on a group basis by business division and business unit. Considering the function, purpose, content, and evaluation method of the target incentive evaluation items as described below, the target incentive is closer to the ex post settlement of labor performance than to the ex post distribution of business performance.
(1) The evaluation items for determining the payment rate of the target incentive consist of several detailed indicators, each with its own point allocation, and the evaluation grade is determined by summing the points for each indicator. Even if points are not obtained on one indicator, if points are obtained on another indicator, the structure allows for at least partial payment of the target incentive. In this way, the evaluation items of the target incentive function not as a tool for determining whether payment is made at all, but as an internal evaluation measure for differentially distributing the base bonus amount, which is scheduled to be paid, in proportion to the quantity and quality of labor provided by employees by business division and business unit.
(2) Among the detailed indicators of the degree of implementation of strategic tasks (30%), the adherence to appropriate distribution inventory levels (10%) itself substantially reflects the influence of employees' provision of labor on production, quality, and logistics. Market share (10%-15%) was evaluated, limited to major product lines, according to the rate of achievement against targets or the degree of improvement of the gap against competitors, and the brand index (5%-10%) was likewise evaluated according to the rate of achievement against a set target. Furthermore, where it was difficult to apply the above detailed strategic task indicators as they were due to the characteristics of a particular business unit, the Defendant substituted specialized tasks determined in consultation with the relevant business unit for evaluation. In this way, the Defendant's degree of implementation of strategic tasks was designed to substantially reduce the influence of factors other than the provision of labor, so that employees could manage and control the achievement of targets by increasing the quantity or quality of their labor.
(3) Among the detailed indicators of achievement of financial performance (70%), sales (30%) is indeed influenced by non-labor factors such as product price competitiveness and marketing strategy. However, in an organized enterprise such as the Defendant, sales correspond to performance resulting from the aggregation of company-wide labor that is professionally divided and highly sophisticated, encompassing both production and office workers. Furthermore, the Defendant did not use sales revenue itself as an absolute standard, but rather set the evaluation criteria as achievement against plan, against the previous year, and against competitors. This is a method that heightens the relationship between the provision of labor and the achievement of targets to a level at which employees can control the achievement of targets through their provision of labor and form the main causal relationship in achieving such targets.
(4) The fact that the Defendant operated the target incentive as a system for granting specific targets, such as strategic tasks or sales performance, and paying compensation according to the results thereof, ultimately proves that such performance is closely related to the provision of labor.
(5) The range of fluctuation in the payment rate of the target incentive is 0% to 200% of the annual base bonus amount (120% of monthly base salary, i.e., 5% of contracted annual salary), which, when converted to an annual salary basis, amounts to a level of 0% to 10%. The fact that the range of fluctuation in the actual amount paid is significantly lower and more stable than that of the performance incentive shows that the target incentive is not a temporary payment made as a matter of grace depending on business performance, but rather a variable wage paid within an institutionalized wage system.
c) The basis for payment, recipients, conditions of payment, and other payment criteria for the target incentive were specifically established in advance in the Standards and Regulations at issue, which constitute employment rules, and the target incentive was paid continuously and regularly to employees each year in accordance with such payment criteria. Considering this together with the following circumstances, it can be seen that the Defendant bears an obligation to pay the target incentive when the payment criteria are satisfied.
(1) Although the detailed evaluation indicators and point allocations for determining the payment rate of the target incentive were changed somewhat each year at the discretion of management, the main evaluation criteria and weighting remained the same. In light of the nature of the target incentive, which is paid upon achievement of certain management targets, such changes cannot be said to exceed a predictable range.
(2) Since the payment rate for each evaluation grade of the target incentive was fixed in advance, it is reasonable to view that employees held a specific right to be paid the target incentive at the applicable payment rate once the evaluation grade for their business division and business unit was determined.
d) If the evaluation grades of both the business division and business unit to which an employee belongs are the lowest grade, that employee may not receive the target incentive. However, this is merely the result of a failure to satisfy the payment criteria, and such a circumstance does not warrant denying the wage character of the target incentive.
e) As described above, the target incentive is paid continuously and regularly, and the recipients, conditions of payment, and the like are fixed, such that the Defendant bears an obligation to pay it. Moreover, the occurrence of such payment obligation can be evaluated as being directly related to, or closely related to, the provision of labor, and therefore, unlike the performance incentive, it constitutes wages as compensation for labor.
C. The court below's determination that the performance incentive cannot be regarded as wages constituting compensation for labor is justified, and there is no error therein that misapprehends the legal principles concerning the wage character and average-wage character of management performance incentives, such as would have affected the judgment. However, the court below's determination that the target incentive does not constitute wages, and its consequent exclusion of the target incentive from the average wage, contains an error that misapprehends the legal principles concerning the wage character and average-wage character of management performance incentives, such as to have affected the judgment, and the ground of appeal pointing this out is well-founded.
D. Ultimately, the portion of the judgment below that dismissed all of the Plaintiffs' claims, insofar as it denied the wage character of the target incentive and consequently excluded it from the average wage, must be reversed. However, since the court below dismissed the claim for the difference in retirement allowance on the ground that all of the incentives at issue should be excluded from the average wage, it is necessary to recalculate the difference in retirement allowance reflecting the purport of this reversal. Accordingly, the judgment below is reversed in its entirety.

4. Conclusion
The judgment below is reversed, and the case is remanded to the court below for further hearing and determination. This Judgment is rendered as set forth in the Order by the unanimous opinion of the participating Justices.
